Russia’s Debt Problem Is Getting Worse

On September 30, Russia’s Finance Ministry faced a deeply uncomfortable signal from its own financial market. The latest auction of federal loan bonds (OFZ) failed to produce the result Moscow wanted: there was effectively no demand at the price the ministry was prepared to accept.

At first glance, this could be dismissed as nothing more than a disappointing government bond auction. But for Russia’s budget, the implications are much more serious. OFZ bonds are one of the main tools the Kremlin uses to cover its budget deficit and raise money for enormous government expenditures.

When investors are unwilling to buy Russian government debt at the offered price, Moscow has only a few options. It can offer higher yields and pay significantly more for new borrowing, cut spending, or look for alternative sources of financing.

And this is where the problem becomes increasingly uncomfortable.

The Russian economy is already under enormous pressure from massive military spending, high interest rates and increasingly expensive credit. If the government has to offer investors higher and higher returns to attract money, the cost of servicing Russia’s debt will continue to rise. That means even more pressure on the budget in the future.

Moscow is effectively facing an increasingly difficult financial trap: it needs money now, but raising that money is becoming more expensive. Simply creating more money is not a painless solution either, as it risks adding further inflationary pressure.

One failed auction does not mean that Russia is facing an immediate financial collapse. But if weak demand and high borrowing costs become a recurring pattern, the problem could become much more serious.

The question then will not simply be whether Russia can borrow money.

It will be how much Russia has to pay for that money — and how long its budget can continue to withstand the cost.

For the Kremlin, that is becoming an increasingly uncomfortable question.
